It is the full game. Like melissa said, her save files carried over to the free version. I don't think a demo would let you do that. I also have a friend who loaded up the free version and got an achievement. Unless you can do that with episode one, then I stand wrong.
I haven't loaded it up since downloading it but it shows all my achievements out of 1350 in it in my game library. I would assume it's the full game.

I downloaded it last night and this morning it was finished. I played it today and started off on my old character's save file, so I'd say Microsoft did in fact screw that one up and I (and a few others) got Fable 2 for free. I still own my disk copy of it so if they do something like patch it so you can't play the whole thing then I can just play it off the disk. It did update when I played it earlier though.
