Yea its called Ad-Hoc I believe. Make sure you have your wireless switch turned on.

Yea, ad hoc mode is actually how the PSP plays against each other; they don't use the wi-fi internet like XBL, they just connect to each other via Ad Hoc mode. You shouldn't have any problems playing.

Its on the top of the PSP between the L shoulder button mini USB port for the cable to connect the PSP to the PS3/PC. It looks kinda like this...
